The protocol's mechanism for covering impermanent losses involved minting BNT tokens. Under extreme market stress, this led to an excessive rate of BNT minting, which posed a significant risk of devaluing the token and potentially creating a "death spiral" for the protocol. Pausing IL protection was a critical measure to stabilize the system and prevent further erosion of the network's foundational token.
Impermanent Loss (IL) protection remains paused for withdrawals at this time. The protocol's immediate focus is on a comprehensive "recovery" phase aimed at addressing and resolving the existing protocol deficit. Full reactivation of IL protection for withdrawals can only be considered once the system's financial health is robustly restored and the deficit significantly reduced or eliminated. Users currently providing liquidity maintain a "claim" for potential future recovery of their protected amounts.
The "Deficit" signifies that the Bancor protocol currently owes more assets to its liquidity providers than it holds, primarily due to the intense market downturn in 2022. The protocol's previous BNT-minting mechanism for IL protection couldn't keep pace with the losses. To resolve this, the Bancor DAO plans to leverage fees generated from its new products, such as Carbon DeFi and the Fast Lane arbitrage system. These fees will be used to buy back and burn BNT tokens, aiming to rebalance the system and restore the protocol's solvency.
